    Description

    Empirical analyses of Cagan’s money demand schedule for hyper-inflation have largely ignored the explosive nature of hyper-inflationary data. It is argued that this contributes to an (i) inability to model the data to the end of the hyper-inflation, and to (ii) discrepancies between “estimated” and “actual” inflation tax. Using data from the extreme Yugoslavian hyper-inflation it is shown that a linear analysis of levels of prices and money fails in addressing these issues even when the explosiveness is taken into account. The explanation is that log real money has random walk behaviour while the growth of log prices is explosive. A simple solution to these issues is found by replacing the conventional measure of inflation by the cost of holding money.

    The German inflation rate has returned to normal levels of around 2.2 percent, based on preliminary figures for 2024. Compared to skyrocketing rates in 2022 and 2023, this can be seen as an improvement of the national economic situation. Various factors influenced the recent development of inflation in Germany. These are the same that pushed inflation levels around the rest of the world, particularly since the beginning of the Russia-Ukraine war in 2022. The most recent recorded annual inflation rate in Germany is within the normal range defined by central banks internationally, which is generally between 1.5 and four percent a year. The 2.2 percent for 2024 are not only noticeably lower than the preceding two years, but also less than in 2021, one of the COVID-19 pandemic lockdown years in Germany. 2022 and 2023 followed on the heels of the challenges posed by the pandemic which were already straining the national economy: supply chain interruptions and delays, transport problems, labor shortages across sectors and industries. These issues continue to partially impact the economy today.

    The Consumer Price Index gauges the price changes in a basket of goods and services in a defined time period. In Argentina, the CPI in April 2024 was 289 percent higher than the one registered the same month of the previous year, with this figure being the largest monthly inflation rate since, at least, the beginning of 2018. The Argentinian inflation rate has been experiencing a steep increase from December 2020 onwards, when the decreasing trend witnessed since December 2019 came to an end. Long history of inflation in Latin America High inflation rates are nothing new in Latin America. In 2023, the region's inflation rate was 14.41 percent, while the global average was much lower at 6.78 percent. Nonetheless, the main drivers of this are Venezuela and Argentina, both being in the upper table of countries with the highest inflation rates in the world. During the last few years, Venezuela entered a period with five-digits inflation rates, having to issue a new currency and implementing new policies to control price increases.

    A history of hyperinflation During the last couple of years, inflation has been a constant among the main problems the Argentine society faces. The country returned to a three-digit inflation rate with former president Alberto Fernández, and the constant price increases took a toll on households across the board. Nevertheless, the problem is far from a recent one or the worst it's ever been, in 1989 and 1990, the inflation rate was over 2,000 percent, reaching for the status of hyperinflation. Commonly, hyperinflation is defined as price increases with over 50 percent per month.

However, this is well below the peak of 63,000 percent observed in 2018.What is hyperinflation?In short, hyperinflation is a very high inflation rate that accelerates quickly. It can be caused by a government printing huge amounts of new money to pay for its expenses. The subsequent rapid increase of prices causes the country’s currency to lose value and shortages in goods to occur. People then typically start hoarding goods, which become even more scarce and expensive, money becomes worthless, financial institutions go bankrupt, and eventually, the country’s economy collapses. The Venezuelan descent into hyperinflationIn Venezuela, the economic catastrophe began with government price controls and plummeting oil prices, which caused state-run oil companies to go bankrupt. The government then starting printing new money to cope, thus prices rose rapidly, unemployment increased, and GDP collapsed, all of which was exacerbated by international sanctions. Today, many Venezuelans are emigrating to find work and supplies elsewhere, and population growth is at a decade-low. Current president Nicolás Maduro does not seem inclined to steer away from his course of price controls and economic mismanagement, so the standard of living in the country is not expected to improve significantly anytime soon.

    For the past few years, Sri Lanka’s economy has been thriving. Gross domestic product is soaring, and despite the densely populated country being among the smallest in the Asia Pacific region, its GDP per capita is not – it has almost doubled over the past decade. Sri Lanka’s inflation rate has been through the wringer, however: From around seven percent in 2013 to a sudden slump to around two percent in 2015 with a rapid upturn and peak at 6.5 percent in 2017 again. The slump in 2015 is mainly due to the country amassing national debt, which is soaring just as much as GDP. Sri Lanka has been spending so much money on developing its infrastructure, it needed help from the International Monetary Fund.

    Bailed out

    The International Monetary Fund does not just bail a country out frivolously, although Sri Lanka is by far not the only one requesting financial aid. Other countries have turned to the IMF for help in the past, the most famous example of asking for a bailout is Greece, which still struggles with the consequences of economic turmoil, austerity, and debt years later. Bailout money comes with terms and conditions, since it is a temporary solution to facilitate resolving an economic crisis. Often, one of these conditions is that countries take matters into their own hands and do everything they can to avoid further crises and to help get themselves out of debt.

    Maxing out the cards

    Sri Lanka has been living above its means, but prognoses look promising. Inflation is expected to level off around five percent, as is government expenditure at around 20 percent of GDP. Debt is still rising, of course, but trade seems in good shape, as well, with exports increasing, lowering the trade deficit. All in all, it looks like investing in infrastructure may pay off after all.
